    Tariffs Between the US and Canada: What the Trade Escalation Means for Investors

    The world's largest trade relationship has just gained another layer of friction. Canadian Prime Minister Mark Carney announced on Saturday that Canada will impose retaliatory tariffs on imports from the United States starting September 8, in response to the new 50% tariffs imposed by President Donald Trump on Canadian products.

    Carney's measures follow a simple and stated logic: parity. "Dollar for dollar," in the Prime Minister's own words. The response targets strategic sectors of the American economy, such as steel, dairy, appliances, agricultural equipment, pulp, paper, and electronics. The diplomatic message is clear: Canada does not intend to absorb the blow without retaliating.

    The new American tariffs, which took effect at midnight on Friday, affect about $20 billion in Canadian exports. The list includes wines, furniture, dairy products, cement, clothing, fishing rods, and even hockey equipment. A relevant detail: these tariffs do not respect the exemptions provided in the USMCA, the free trade agreement that replaced the old NAFTA and which, until now, protected most of the trade flow between the two countries.

    By ignoring the USMCA, Trump puts into question the trade architecture that has sustained North America's economic integration for decades. Negotiations between Washington and Ottawa dragged on throughout the week without either side reaching a common denominator. The impasse ended any expectation of a quick solution.

    As we analyzed in our global finance coverage, this is not the first time Trump has used tariffs as a pressure instrument. However, the scale and the break with the USMCA represent a significant escalation compared to previous episodes.

    The USMCA was negotiated during Trump's first term and came into effect in July 2020. The agreement regulated trilateral trade between the US, Canada, and Mexico, establishing rules of origin, quotas, and dispute resolution mechanisms. In the last 18 months, the pact shielded most Canadian exports from successive rounds of American tariffs.

    Now, with the new tariffs exceeding the limits of the agreement, the market begins to price in a scenario where continental free trade is no longer guaranteed. This directly affects integrated supply chains that operate on both sides of the border. Automakers, auto parts manufacturers, and technology companies with cross-border operations are the most exposed.

    For Brazilian investors, the impact is indirect but not negligible. The disorganization of production chains in North America tends to pressure industrial commodity prices and may generate additional volatility in currency markets. As we have already discussed when addressing the effects of the trade war on markets, tariff disputes between major economies tend to reverberate in global risk assets.

    On the American side, Trump's tariffs target sectors where Canada has natural competitiveness: natural resources, food, and light manufacturing. It is a strategy aimed at forcing Canadian concessions in areas such as energy and dairy regulation.

    Carney's retaliation, in turn, targets points of political vulnerability in the US. Steel and agricultural equipment are sectors concentrated in states of the so-called Rust Belt and the Midwest, regions that are electorally sensitive for Trump. The inclusion of products already subject to the tariffs of Sections 232 and 338 (which deal with national security and unfair trade practices) adds a layer of legal pressure to the clash.

    The stakes are significant. Bilateral trade between the US and Canada amounts to over $700 billion a year. Even if the new tariffs cover "only" $20 billion in Canadian exports, the cascading effect on prices and margins can be disproportionate.

    The two-week deadline until the Canadian tariffs take effect (September 8) creates a negotiation window. It is possible that both sides will use this period to seek a partial agreement. But Carney's rhetoric leaves little room for easy optimism: "We cannot accept what they offered, and we will not concede what they asked for."

    For investors, three points deserve attention. First, currency volatility. The Canadian dollar tends to weaken in prolonged trade war scenarios, which can drag down currencies of commodity-exporting countries. Second, the impact on listed companies with exposure to cross-border trade. Automakers and steelmakers from both countries are expected to report cost pressures in the coming quarters.

    Third, and perhaps more relevant for the long term: the precedent. If the USMCA can be unilaterally ignored, other trade agreements can also be. This raises the global geopolitical risk premium and reinforces the diversification thesis we have been tracking in our market analyses.

    The escalation between Washington and Ottawa is not just a bilateral dispute. It is yet another chapter in a global trade reorganization that is already affecting Europe, Asia, and emerging markets. Investors who ignore this context do so at their own peril.
